At this year’s Jackson Hole Economic Policy Symposium, a discussion of Darrell Duffie’s paper on tokenized finance and the perimeter of central banking highlighted the potential of distributed ledger technology (DLT) in wholesale finance. According to the source, tokenisation allows financial assets and money to be represented as digital tokens on programmable platforms, offering substantial benefits, particularly for the euro area by fostering integration through common infrastructures.

The source notes that the take-off of tokenised finance has been partly held back by the lack of a safe settlement asset. It argues that stablecoins are dominated by settlement solutions based on central bank money, reflecting the unique ability of central banks to elastically provide liquidity. Central banks should embrace DLT and go on-chain themselves, preserving central bank money’s role as the foundation of settlement and enabling modernisation of monetary policy implementation, collateral management, and liquidity provision.

Tokenisation offers two key benefits: atomicity, where transaction legs settle together or not at all, and programmability, where settlement can be conditional on automatically executed rules. These benefits are particularly large in cross-border transactions and across time zones, reducing operational frictions like collateral pre-positioning. Tokenisation also lowers barriers to entry for infrastructure providers, firms, and investors, enabling fractional ownership and new trading venues.

In the euro area, tokenisation could help overcome fragmentation of financial infrastructure, aligning with the objectives of the European savings and investments union. A prerequisite is a trusted settlement asset within a tokenised environment. Central bank reserves are superior to stablecoins as a settlement asset because they are safe and their supply can expand elastically to meet liquidity demand, a capability stablecoin issuers lack. Historical examples, such as the banking panic of 1907, illustrate the importance of elastic liquidity.

The source discusses three options for making central bank money available in a tokenised environment: issuing tokenised reserves directly on a programmable ledger, linking current payment systems to programmable platforms via bridging or synchronisation, or using a private intermediary to tokenise reserves through an omnibus account. Only the first option makes reserves natively tokenised, allowing central banks to conduct monetary policy operations on the DLT platform using smart contracts, as demonstrated by Project Pine.

Regarding architecture, the Eurosystem’s Project Appia is exploring a spectrum of options, from a single unified European ledger to multiple interconnected ledgers. A unified ledger maximises atomicity and programmability but poses challenges for governance, resilience, and innovation. Interoperable ledgers can preserve most benefits while avoiding concentration risks.
